I don't understand how wasting space to the right and squashing a few columns to one-letter width is considered "optimal".

On which cells have you set the optimal width from? For the row of cells that you have highlighted in that screenie, the column widths are indeed optimal for the contents. If you unselect the cells you should be able to set it optimally for all rows in a column.
